ABC Analysis: Inventory Classification by Annual Usage Value

ABC Analysis is a demand-value segmentation technique that divides inventory items into three classes — A, B, and C — based on their annual usage value (unit cost multiplied by annual demand). Rooted in the Pareto principle and codified for inventory management by Silver, Pyke, and Peterson (1998), it guides managers to concentrate control resources on the small fraction of items that drive the vast majority of total inventory spend.

When to use it

ABC Analysis is appropriate whenever an organization manages a heterogeneous catalogue of SKUs and needs to allocate finite control effort (analyst time, cycle-counting frequency, forecasting sophistication) rationally. Key assumptions are that annual usage value is a reasonable proxy for item importance and that demand history is available. It is less suitable when criteria other than cost dominate (e.g., criticality, lead-time risk), in which case multi-criteria extensions such as ABC-VED or fuzzy ABC are preferred alternatives.

Limitations
  • Relies on a single criterion (annual usage value), ignoring item criticality, lead-time uncertainty, or substitutability.
  • Static thresholds (80/95%) are conventions, not optima; the best cutoffs vary by industry and cost structure.
  • Historical demand data may not reflect future importance, especially for new or seasonal products.
  • Does not account for joint replenishment opportunities or supplier-imposed minimum order constraints.

Are the 80/15/5 percentage thresholds fixed rules?

No. The 80% and 95% cumulative-value cutoffs are widely used conventions drawn from the Pareto principle, not universal optima. Silver, Pyke, and Peterson (1998) note that practitioners should adjust thresholds to fit the specific cost structure and demand distribution of their inventory. In some industries a 70/20/10 or 85/10/5 split may be more appropriate.

How often should ABC classifications be revised?

Classifications should be revisited at least annually, or whenever there is a significant shift in product mix, pricing, or demand patterns. Because demand volumes and unit costs change over time, an item classified as C in one year may become an A item the next. Periodic reclassification prevents control policies from becoming misaligned with actual inventory economics.

Can ABC Analysis handle multiple decision criteria beyond annual value?

Classic ABC Analysis uses annual usage value as a single criterion. When additional factors such as supply risk, criticality, or lead-time variability are important, the method is commonly extended to multi-criteria frameworks such as ABC-VED (Vital-Essential-Desirable) classification or fuzzy set-based ABC, which combine several attributes into a composite importance score before assigning classes.
